What return of capital means
Return of capital generally describes a distribution that is not classified as current income or realized gain for tax-reporting purposes. In simple terms, part of the investor's capital may be returned rather than the entire payment representing newly earned profit.
Fund notices may provide preliminary estimates during the year, while final tax classification can differ when official tax forms are issued. Investors should use the fund's documents and qualified tax guidance for their own situation.
Return of capital is not automatically good or bad
The label alone does not determine whether a fund is performing well. Some strategies use return of capital as part of their distribution management. In other cases, repeated distributions may coincide with declining net asset value. The important question is whether the strategy's total return, assets and distribution policy support the investor's objective over time.
Why it matters to dividend calculations
A calculator can accurately record cash paid per share without knowing the final tax classification of every dollar. That cash-flow estimate should not be mistaken for taxable dividend income or investment profit. Divvestor therefore treats tax inputs as user estimates and encourages independent verification.
Questions to investigate
- What sources does the fund use to support distributions?
- Are distribution classifications preliminary or final?
- How has net asset value changed after accounting for payments?
- Has the distribution amount been stable, reduced or increased?
- How might return of capital affect cost basis and later taxes?
